I have material that is 1-1/4" thick and I'm unsure as to where I need to line up the drill bit to set the collar. Is it at the line between the 1-1/4" and 1-1/2". If so, I'm curious to know why 1-1/8" sets the depth collar deeper. Is it because the screw length jumps to 2" vs 1-1/2" for the 1-1/8" material?

The depth collar is set to the same setting for 1 1/4" and 1 1/2" material, the difference would be the length of screw used. 1 1/2" material uses a 2 1/2" screw, where as 1 1/4" material uses a 2" screw. So to answer your question yes, set it to the line written by 1 1/2 and 1 1/4 and use a 2" screw if you have 1 1/4" material. Have a great day.
Yes, Staci, the difference is due to the screw lengths. The setting line for 1 1/4" and 1 1/2" is the same, as you said. And, yes, the 1 1/8" mark does set the collar to drill slightly deeper, but that's because the screw is shorter.
As long as your stock matches the thickness stated and you are using the screw recommended for that thickness, you can set your stop collar as shown on the jig, and you'll get the proper results.
